How do I do it and what's a good setup? Am I right in thinking I need a 'NAS' drive with at least 1TB capacity?

You cannot setup the PS3 as the server. But it does have a DLNA Client built in so you can access media on a NAS.

I know if you connect a HDD directly to the PS3 it neeeds to be formatted as FAT32, is that the same for a NAS drive?

If the NAS drive is connected to the network, rather than directly to the PS3 via USB, then it will not matter how it is formatted.
If you have a PC with Windows on it, then Windows Media Player can act as a media server for your PS3. You can set it up using the Stream tab at the top of Media Player window. A DLNA NAS will do the trick nicely too, capacity is up to you really and the file format shouldn't matter.
Any PC running windows media player 11 can act as a server to a PS3
Plenty of guides on the net but it's very easy.
Use TVersity don't infect your PC with WMP 11.
