Not completely sure what I'm looking at. Has the headset bearing seat broken into a hole?

yes sorry that is the headtube looking up from the bottom. the bearing has cracked ,like the edge has sheered off.

It's hard to see from the picture, but my guess would be that it was damaged when it was fitted.
