I need to add some spacers to the headset on my wifes bike. Something I've never done before. The spec says Head set - 1-1/8" threadless, sealed cartridge bearings. I have some 1-1/8 spacers in my basket but then noticed in the spec Stem - Bontrager alloy, 25.4 mm clamp. Am I correct to go with the 1-1/8 to match the headset or do I need 1" to match the size of the stem 25.4mm?

size refers to the steerer tube diameter not the stem diameter.
A stem to <span style="font-size: 0.8rem;"> fit a 1 1/8 steerer is 25.4mm wide.</span>
Use the ones that match the steerer diameter which will be either 1" or 1 1/8th. If the steerer is really 1 1/8th then a 1" clamp won't fit.
Edit: it's possible that the 25.4mm refers to the handlebar diameter.

ermmm... Nope. 25.4mm clamp refers to 25.4mm, that is non-oversized, handlebars.
I bet it is standard 11/8 inch steerer/stem, as there is not that many 1 inch ahead stems around.

Why are you adding spacers? Assuming the bike was setup right in the first place, you can’t add spacers, only move them from above the stem to below it or vice versa.
There is room for the stem to move further up. Plan was to add spacers to move it further up. I will upload a photo to show you what I mean

Looks like a single 20mm spacer above the stem. Ideally you'd put 15mm below it and leave 5mm above so that the top of the stem clamp remains below the top of the steerer.

If you're a total noob, then:
1 - Loosen bolt at the top, remove top cap and spacer
2 - Loosen the two silver bolts on the stem (bottom left of your picture), pull stem off the steerer
3 - Arrange spacers - as above, you'd ideally have a few mm of steerer and spacers above the stem, but not critical if you don't.
4 - Re fit the stem, and any spacers above it
5 - The top of the stem (or spacers) shoud be a few mm aove the end of the steerer
6 - Refit top cap and bolt, tighten it up (not crazy tight, just enough to remove any play - you'll feel play as a knocking or movement at the front if you gently lift the bike by the handlebars
7 - Once play is removed, align the stem with the front wheel and tighten stem bolts
