Should it go between the stem cap and top bearing cup?

Does it function as a protection between the two interfaces?

Yes

It's to account for misalignment between stems and the headset, I believe

and then stem over steerer.

It goes between top cap and stem/spacers and it's to stop the stem squeeking on the top cap whilst the top cap is scoring your steerer ๐Ÿ˜€
